The Reserve Bank of India (RBI) on Wednesday increased its policy interest rate by 25 basis points to 5.50%. This decision was made in response to rising inflation risks, high global yields, and sustained domestic growth, marking the beginning of a rate hike cycle.

Changes in Monetary Policy

The decision by the Monetary Policy Committee (MPC) was made unanimously after a thorough assessment of macroeconomic and financial conditions, trends, and outlooks. Shaktikanta Das, the RBI Governor, stated in a release: "After a comprehensive evaluation, the committee unanimously decided to raise the policy interest rate by 25 basis points."

Economic Conditions and Forecasts

Following the rate hike, the Standing Deposit Facility (SDF) rate has reached 5.25%, while the Marginal Standing Facility (MSF) rate and the bank rate have increased to 5.75%. The MPC's shift to a contractionary policy is primarily due to rising price pressures and inflation forecasts. India's Consumer Price Index (CPI) inflation reached 4.82% in August, and economists predict that this rate will exceed 5% in the fiscal year 27.

Inflation is expected to peak in the third quarter at around 5.9%. This forecast has arisen due to unfavorable rainfall conditions and high crude oil prices around $100 per barrel, especially as global financial conditions are less supportive than before.

Considering liquidity assessment as another key factor, the RBI's special forex facilities have garnered $132.98 billion through FCNR(B) deposits as of August 31, significantly adding to the banking system's liquidity and increasing the need for gradual absorption.

The RBI's decision has also been made in the context of sustained domestic activity. The Indian economy grew by 7.8% in the first quarter of fiscal year 27, and high-frequency indicators suggest continued strength in domestic demand, production, and services. This action could significantly help determine the direction of monetary policy in the coming months, given previous forecasts of interest rate increases of up to 75 basis points and the possibility of rates reaching around 6% by the end of fiscal year 27.
